Cap rate

A cap rate compares a defined annual net operating income with an asset’s price or value. In senior care, it is useful only when the income and asset scope match, including the treatment of property costs, management and replacement reserves.

Key takeaways

  • Divide compatible annual NOI by price to calculate the ratio.
  • A higher assumed rate lowers value when the income stays fixed.
  • The rate is neither a loan interest rate nor a total equity return.

Connect the income and price

The OCC describes direct capitalization as dividing a supported stabilized NOI by an appropriate cap rate. Its method assumes a stable future income stream. Read the NOI definition and separate a historical result from a proposed stabilized amount. (Source: OCC, printed page 43)

Why it matters in a senior care sale

The OpCo/PropCo guide explains why property and operating duties matter. JLL’s selected survey defines its income basis with management fees and replacement reserves. A rate from that presentation cannot safely be paired with an income figure that ignores those costs. (Source: JLL, page 15)

A fictional calculation and sensitivity

Assume $240,000 of stabilized annual NOI and a $4 million price for the same defined asset. The implied cap rate is 6.0%. Keep management and reserve treatment consistent in every row. All figures and rate choices are invented; none is a recommendation for a particular asset.

Fictional annual NOIAssumed cap rateIndicated value
$240,0006.0%$4,000,000.00
$240,0006.5%$3,692,307.69
$216,0006.5%$3,323,076.92

The second row reduces indicated value by 7.69% at unchanged income. The third also lowers NOI by 10%. Calculations use unrounded values, with dollars displayed to cents. No debt structure, transaction costs or investor distributions are included. This is not a calculation of the buyer’s total return.

Use rate evidence with its stated limits

The annual market report separates CBRE’s respondent survey from completed property transactions. Use the valuation calculator to test defined assumptions, the benchmark guide to check measurement scope and the coverage-ratio guide to review debt separately. An attractive ratio does not establish a supported price.

The assisted-living expense crosswalk follows this issue through two income definitions. It holds an invented comparison price fixed, then shows the dollar effect of applying a rate before deductions to income after them.

Frequently asked questions

How is a cap rate calculated?

Divide the compatible annual NOI by the price or value, then express the result as a percentage. In the fictional example, $240,000 divided by $4 million equals 6.0%. The income, assets and expense treatment must be clearly defined.

Is a higher cap rate always better for a buyer?

No. It can reflect different risks, costs, growth expectations or asset characteristics. At the same NOI it implies a lower price, but that arithmetic does not establish a better investment. Examine the actual business and property evidence.

Is a cap rate the same as the loan interest rate?

No. A cap rate relates annual NOI to asset price or value. Loan interest applies to borrowing under its own terms. Equity cash flow also depends on debt payments, capital needs, taxes and other items. The cap rate does not measure all of those effects.

Can a survey cap rate be applied to any senior care business?

No. Survey responses have defined property types, markets and income assumptions. They are not automatically completed-sale comparisons or agency valuation multiples. Match the actual asset scope, period, expense conventions and condition before using rate evidence.
