Earn-out

An earn-out is a purchase-price amount that depends on agreed results or events after a sale. The agreement defines the measure, period and payment conditions. A maximum amount is possible consideration, not cash the seller can assume will be earned or collected when comparing offers.

Key takeaways

  • Define the exact measure, period and business included.
  • Read reporting, operating, offset and dispute terms together.
  • Protect care decisions when reviewing financial incentives.

Why it matters in a senior care sale

Buyer and seller may disagree about results that have not yet been demonstrated. A contingent payment can leave that part of the price open, but it also creates questions about who controls the result and how it is measured. The seller needs to assess both the chance of earning payment and the ability to collect it.

The seller-financing guide compares this structure with a seller note. A fixed debt has different terms from price that may never become payable. Keep both separate from an escrow holdback, which has its own release conditions.

A platform offer may also include a continuing investment. The seller’s platform agreement review connects equity rights with employment and repurchase terms. Read those documents together while keeping the earn-out’s measurement and payment conditions in their own review.

What must the agreement define?

Name the business, measurement period, data source and accounting rules. Revenue, collections and earnings can produce different results. Decide how refunds, required costs, acquired locations and shared overhead affect the measure. Record who prepares the calculation, what the seller may inspect and how a dispute is resolved.

A July 2010 home-health agreement filed with the SEC separates contingent consideration from fixed cash and allows defined offsets. This historical example shows that a price clause cannot be read alone. It is not evidence of current terms or an approved formula for another care business. (Source: SEC exhibit)

The census and license earn-out guide rebuilds a fictional resident-day measure before applying its cap. It also tests the actual document behind a license milestone and asks who controls changes to the measured business.

A fictional measurement disagreement

Assume a draft offers an extra $50,000 if a defined year's revenue reaches $1,000,000. The final accounts show $1,020,000 before $40,000 of credits, leaving $980,000 after those credits. The arithmetic crosses the threshold depending on which figure the agreement requires.

This example cannot decide whether payment is owed: the signed definition, timing and supporting records control. It does not recommend a revenue incentive or describe an actual transaction. Resolve the treatment of credits before agreeing to the clause, rather than letting a spreadsheet label settle the dispute later.

Have healthcare counsel assess any incentive linked to referrals or federally paid business. OIG's federal Anti-Kickback overview addresses knowing and willful remuneration for such referrals or business. A revenue formula is not automatically unlawful or protected. State rules, patient choice and the actual arrangement also need review. (Source: HHS OIG)

Required staffing and appropriate services must not be sacrificed to reach a payment target. Financial reporting rights also need lawful limits on care-record access. Discuss these boundaries with qualified reviewers before signing the LOI or final documents. Bring the proposed calculation and unresolved assumptions to a confidential transaction discussion.

Frequently asked questions

Is the maximum earn-out part of guaranteed proceeds?

No. It describes an upper amount subject to conditions. The actual amount earned and collected may be lower or zero.

Does a revenue target avoid accounting disputes?

No. Credits, refunds, timing, acquisitions and the scope of the business can change revenue. Define those issues and the source records.

Can the seller see any patient record needed to check the result?

No unrestricted right follows from an earn-out. The parties need lawful reporting and review arrangements that protect sensitive records.

Is every care-business earn-out permitted with SBA financing?

Do not infer eligibility. The lender and advisers must assess the actual structure under the applicable program rules. This definition is not an approved financing model.
